United States Dollar Index nears 102.00 as traders brace for central bank decisions

  • US Dollar Index edges higher as traders prepare for a busy week of major central bank policy decisions.
  • US Treasury yields stabilize after last week's decline, offering some support to the Greenback.
  • Traders await Wednesday's Fed decision for clues about a possible December rate hike, with US PCE inflation also in focus.

The US Dollar Index (DXY) edges higher on Monday as traders reposition ahead of a busy week of central bank decisions across major economies that could trigger sharp market swings. At the time of writing, the DXY, which tracks the US Dollar’s value against a basket of six major currencies, trades around 101.98, up 0.24% on the day.

Meanwhile, US Treasury yields show signs of stabilising after last week’s decline, offering additional support to the Greenback. US Treasury yields came under pressure across the curve as concerns over AI-related investments drove demand for government bonds. Yields are mixed on Monday, with shorter-dated yields edging higher while longer-dated yields remain little changed near recent lows. The benchmark 10-year US Treasury yield stands around 4.98%.

Dollar risks seen skewed higher as Fed holds line amid G10 policy split

Analysts at MUFG/BTMU highlight a packed policy calendar, with “five G10 central banks meet this week with the RBNZ, BoC and Federal Reserve all meeting on Wednesday, followed by the ECB on Thursday and the BoJ on Friday.” They note that “we expect the RBNZ and the BoC to hike by 25bps while the Fed, ECB and the BoJ to remain on hold.”

Looking ahead, MUFG/BTMU point out that “the final FOMC meeting of the year is not until 9th December and the signs of tightening financial conditions continue to build so there is certainly a chance that Fed rate hike expectations for December could ease.” Against that backdrop, they stress that “the willingness of Warsh to signal the Fed remains on the path highlighted by the dots will be important.” In their view, “in circumstances of tightening financial conditions and bond market volatility in Europe we would assume the Dollar will remain underpinned, and the risks remain skewed to the upside.”

Energy-driven inflation risks linked to Middle East tensions keep central banks on a hawkish path. The Federal Reserve (Fed) raised interest rates by 25 basis points (bps) in September to 3.75%-4.00%. Its updated dot plot showed a median rate projection of 4.1% for both end-2026 and end-2027, signalling one further quarter-point hike this year. Against this backdrop, traders price in around a 79% probability of another rate hike in December, according to the CME FedWatch Tool.

However, the policy outlook is complicated by shifting financial conditions. Although Treasury yields have retreated from their recent highs, elevated borrowing costs are already restraining households and businesses. Economic growth remains resilient, but concerns over AI valuations and heavy investment spending raise the risk of further equity-market losses, which could give the Fed reason to proceed cautiously.

With the US central bank widely expected to hold rates steady on Wednesday, traders will focus on the policy statement and Chair Kevin Warsh’s press conference. His assessment of inflation and financial conditions could determine whether markets maintain their expectations for another increase before year-end.

Beyond Wednesday’s decision, Thursday’s US Personal Consumption Expenditures (PCE) inflation report will provide another test for December rate expectations, alongside the advance estimate of third-quarter Gross Domestic Product (GDP).

Fed FAQs

Monetary policy in the US is shaped by the Federal Reserve (Fed). The Fed has two mandates: to achieve price stability and foster full employment. Its primary tool to achieve these goals is by adjusting interest rates. When prices are rising too quickly and inflation is above the Fed’s 2% target, it raises interest rates, increasing borrowing costs throughout the economy. This results in a stronger US Dollar (USD) as it makes the US a more attractive place for international investors to park their money. When inflation falls below 2% or the Unemployment Rate is too high, the Fed may lower interest rates to encourage borrowing, which weighs on the Greenback.

The Federal Reserve (Fed) holds eight policy meetings a year, where the Federal Open Market Committee (FOMC) assesses economic conditions and makes monetary policy decisions. The FOMC is attended by twelve Fed officials – the seven members of the Board of Governors, the president of the Federal Reserve Bank of New York, and four of the remaining eleven regional Reserve Bank presidents, who serve one-year terms on a rotating basis.

In extreme situations, the Federal Reserve may resort to a policy named Quantitative Easing (QE). QE is the process by which the Fed substantially increases the flow of credit in a stuck financial system. It is a non-standard policy measure used during crises or when inflation is extremely low. It was the Fed’s weapon of choice during the Great Financial Crisis in 2008. It involves the Fed printing more Dollars and using them to buy high grade bonds from financial institutions. QE usually weakens the US Dollar.

Quantitative tightening (QT) is the reverse process of QE, whereby the Federal Reserve stops buying bonds from financial institutions and does not reinvest the principal from the bonds it holds maturing, to purchase new bonds. It is usually positive for the value of the US Dollar.
