Why Wendy's Rallied Big on Wednesday

Key Points

  • One of Wendy's major investors made a buyout offer for the whole company.

  • At first glance, it appears this investor group would be getting a steal at this lowly valuation.

  • However, Wendy's has significant problems that will need time to fix.

Shares of fast-food stalwart Wendy's (NASDAQ:WEN) rallied on Wednesday, rising 14.7% as of 1: 51 p.m. EDT.

Wendy's entered the day down about 25% for the year, and down massively from its all-time highs.

Today, however, a major investor offered to buy out the entire company for $1.4 billion, or roughly a 20% premium to yesterday’s closing price.

Peltz's Trian offers to take Wendy's out of the spotlight

Today, major Wendy's investor Trian Fund Management, a hedge fund run by Nelson Peltz, along with other investors, including other hedge funds and one of Wendy's largest franchisee groups, offered to purchase Wendy's outright for $1.4 billion, or $7.35 per share. Of note, Trian and its affiliated parties already own about 16.25% of the company, according to regulatory filings.

The buyout offer marked roughly a 20% premium to yesterday's closing price, but is also far, far below Wendy's all-time highs and the price at which the stock began the year.

Wendy's is in a tough competitive spot, as it has long billed itself as the "higher quality" fast-food option compared with budget-conscious fast-food chains like McDonald's (NYSE:MCD). But in recent years, more premium burger chains, such as Shake Shack (NYSE:SHAK), and myriad other private burger chains have sprung up. That leaves Wendy's in a strange "middle" that appeals to neither the most budget-conscious nor the quality-first crowd.

In other words, Wendy's may need extensive work on its turnaround, and that may be easier if executed outside of the prying eyes of the public markets.

Investors should probably take profits

It's an open question whether the rest of Wendy's shareholders will agree to be bought out at this valuation. On the other hand, if they refuse, it's unclear whether Wendy's stock can go higher in the near term.

While Wendy's is still profitable, things are trending in the wrong direction. Same-store sales were down 6.3% last quarter, including a 7.0% decline in the U.S., resulting in a significant profit decline. Operating income plunged 23.1%, and net income fell an even greater 41.4%, as Wendy's struggled under the weight of about $2.4 billion in net debt.

So, there doesn't seem to be much residual upside if the buyout goes through, while a "no-buyout" scenario could cause a pullback, with no clear turnaround in sight.
