Indonesian Rupiah declines amid policy trade-offs

Fonte Fxstreet
  • IDR weakens as balancing growth and currency stability remains difficult alongside persistent current account deficits.
  • Stronger Indonesia’s Retail Sales are offset by falling consumer confidence and elevated food inflation.
  • US Dollar remains calm amid softening consumer sentiment and cautious Federal Reserve projections.

USD/IDR gains ground after registering losses in the previous day, trading around 17,940 during European hours on Monday. The pair appreciates as the Indonesian Rupiah (IDR) struggles under the weight of Indonesia's growing policy trade-off between stimulating economic growth and defending the domestic currency. This vulnerability is further heightened by a persistent current account deficit and tighter global financing conditions, both of which leave the rupiah exposed to sudden shifts in foreign capital flows.

Meanwhile, market participants are exercising caution due to a combination of conflicting domestic economic signals and lingering external risks. Although retail sales expanded at their fastest pace in five months in August, consumer confidence simultaneously retreated from its recent peak, painting an uncertain picture of underlying demand.

Adding to the complexity, inflationary pressures continue to build after headline inflation reached a three-month high in September. Rising food costs are expected to keep upward pressure on prices through the end of the year. While foreign exchange reserves dipped slightly, they remain near a five-month high, offering some buffer against broader market turbulence.

The US Dollar (USD) moves little against its peers amid softening domestic economic sentiment. This downturn was highlighted by the University of Michigan's Consumer Sentiment Index, which declined to 46.3 in October, down from 48.1 in September and missing market forecasts of 47.6.

According to the CME FedWatch tool, the probability of a rate hike of at least 25 basis points this month dropped to 17.7%, down from 24.4% the previous week. In contrast, market participants are strongly pricing in an 84.1% chance of a rate increase at the Fed's December meeting.

Traders may adopt caution as energy market concerns have resurfaced following geopolitical developments in the Middle East. US President Donald Trump indicated he is considering joining Saudi Arabia in its military campaign against Iran-backed Houthi militants in Yemen, following another deadly attack on Riyadh's international airport.

Dollar index steadies near year-to-date highs as major FX pairs hold range

Analysts at MUFG/BTMU observe that major currency pairs were largely directionless, with “the major foreign exchange rates [having] remained stable overnight” and the Dollar index “continuing to trade close to year-to-date levels at just above the 102.00-level.” They note that this consolidation underscores the recent tendency for the Dollar to hover near familiar ranges rather than extend its gains.

Risk sentiment FAQs

In the world of financial jargon the two widely used terms “risk-on” and “risk off'' refer to the level of risk that investors are willing to stomach during the period referenced. In a “risk-on” market, investors are optimistic about the future and more willing to buy risky assets. In a “risk-off” market investors start to ‘play it safe’ because they are worried about the future, and therefore buy less risky assets that are more certain of bringing a return, even if it is relatively modest.

Typically, during periods of “risk-on”, stock markets will rise, most commodities – except Gold – will also gain in value, since they benefit from a positive growth outlook. The currencies of nations that are heavy commodity exporters strengthen because of increased demand, and Cryptocurrencies rise. In a “risk-off” market, Bonds go up – especially major government Bonds – Gold shines, and safe-haven currencies such as the Japanese Yen, Swiss Franc and US Dollar all benefit.

The Australian Dollar (AUD), the Canadian Dollar (CAD), the New Zealand Dollar (NZD) and minor FX like the Ruble (RUB) and the South African Rand (ZAR), all tend to rise in markets that are “risk-on”. This is because the economies of these currencies are heavily reliant on commodity exports for growth, and commodities tend to rise in price during risk-on periods. This is because investors foresee greater demand for raw materials in the future due to heightened economic activity.

The major currencies that tend to rise during periods of “risk-off” are the US Dollar (USD), the Japanese Yen (JPY) and the Swiss Franc (CHF). The US Dollar, because it is the world’s reserve currency, and because in times of crisis investors buy US government debt, which is seen as safe because the largest economy in the world is unlikely to default. The Yen, from increased demand for Japanese government bonds, because a high proportion are held by domestic investors who are unlikely to dump them – even in a crisis. The Swiss Franc, because strict Swiss banking laws offer investors enhanced capital protection.
