New Zealand Dollar weakens as Middle East conflict elevates inflation risks

  • NZD/USD depreciates as oil prices spike due to Middle East tensions.
  • US Dollar may struggle amid softening US consumer sentiment and cooling Fed rate hike expectations.
  • Resurfacing Middle East tensions add broader macroeconomic uncertainty, keeping traders cautious ahead of key US inflation data.

NZD/USD remains subdued for the second successive day, trading around 0.5610 during Asian hours on Monday. The currency pair depreciates as the New Zealand Dollar (NZD) struggles, with traders continuing to monitor the escalating conflict in the Middle East and its upward impact on global oil prices. These geopolitical developments have reinforced broader market concerns regarding persistent inflationary pressures.

Investor caution mounted ahead of key domestic data releases scheduled for later in the week, including New Zealand's food inflation metrics and the latest business PMI report. At the same time, market participants maintained a watchful eye on upcoming US inflation data to gauge the Federal Reserve's (Fed) likely direction on interest rates at its next monetary policy meeting. Additionally, market sentiment remained anchored by anticipation surrounding China's September Consumer Price Index (CPI) and Producer Price Index (PPI) releases, against a backdrop of sluggish domestic demand and elevated energy costs.

The downside of the NZD/USD pair could be restrained as the US Dollar (USD) declines due to softening domestic economic sentiment. The University of Michigan's Consumer Sentiment Index dropped to 46.3 in October from 48.1 in September, falling short of the market expectation of 47.6.

Monetary policy expectations for the Federal Reserve (Fed) remain cautious, with CME FedWatch indicating only a 17.7% chance of a rate hike of at least 25 basis points this month, down from 24.4% a week prior. Conversely, market participants are pricing in an 84.1% probability of a hike at the Fed's December meeting. Adding to broader macro uncertainty, energy market concerns resurfaced after US President Donald Trump indicated he was considering joining Saudi Arabia in its campaign against Iran-backed Houthi militants in Yemen following another deadly attack on Riyadh's international airport.

Fed's Musalem flags need for more tightening as strong demand keeps rates elevated

Fed's Musalem delivered a slightly more hawkish-than-usual message, with a 7.3/10 FXS Speechtracker score edging above the 7.2/10 historical average, emphasizing that elevated inflation is being driven by persistent demand pressures and supply shocks. The insistence that “more monetary policy firming will be required” and that the current level of inflation forces the Fed to “think about rate increases,” alongside a “pretty strong” economy and a balanced job market that does not need cooling, underscores a bias toward additional tightening even as market inflation expectations remain anchored. Musalem’s comments that strong demand for capital, AI-related investment, and unsustainable fiscal deficits are pushing real yields and nominal yields higher reinforce a narrative of structurally higher rates for longer, supportive of the Dollar on a relative policy stance basis.

The FXS Fed Sentiment Index slipped by 0.25 points to 138.33, signaling a modest pullback in perceived hawkishness despite the still-firm rhetoric captured by the FXS Speechtracker. With the index firmly above the 100 neutral line, the Fed remains in clearly hawkish territory, and the slight decline suggests markets are fine-tuning rather than reversing expectations for further tightening and higher-for-longer Dollar rates.

New Zealand Dollar FAQs

The New Zealand Dollar (NZD), also known as the Kiwi, is a well-known traded currency among investors. Its value is broadly determined by the health of the New Zealand economy and the country’s central bank policy. Still, there are some unique particularities that also can make NZD move. The performance of the Chinese economy tends to move the Kiwi because China is New Zealand’s biggest trading partner. Bad news for the Chinese economy likely means less New Zealand exports to the country, hitting the economy and thus its currency. Another factor moving NZD is dairy prices as the dairy industry is New Zealand’s main export. High dairy prices boost export income, contributing positively to the economy and thus to the NZD.

The Reserve Bank of New Zealand (RBNZ) aims to achieve and maintain an inflation rate between 1% and 3% over the medium term, with a focus to keep it near the 2% mid-point. To this end, the bank sets an appropriate level of interest rates. When inflation is too high, the RBNZ will increase interest rates to cool the economy, but the move will also make bond yields higher, increasing investors’ appeal to invest in the country and thus boosting NZD. On the contrary, lower interest rates tend to weaken NZD. The so-called rate differential, or how rates in New Zealand are or are expected to be compared to the ones set by the US Federal Reserve, can also play a key role in moving the NZD/USD pair.

Macroeconomic data releases in New Zealand are key to assess the state of the economy and can impact the New Zealand Dollar’s (NZD) valuation. A strong economy, based on high economic growth, low unemployment and high confidence is good for NZD. High economic growth attracts foreign investment and may encourage the Reserve Bank of New Zealand to increase interest rates, if this economic strength comes together with elevated inflation. Conversely, if economic data is weak, NZD is likely to depreciate.

The New Zealand Dollar (NZD) tends to strengthen during risk-on periods, or when investors perceive that broader market risks are low and are optimistic about growth. This tends to lead to a more favorable outlook for commodities and so-called ‘commodity currencies’ such as the Kiwi. Conversely, NZD tends to weaken at times of market turbulence or economic uncertainty as investors tend to sell higher-risk assets and flee to the more-stable safe havens.
