Here's What a $10,000 Investment in UPS Stock Could Be Worth in 3 Years

Key Points

  • The key to the company's growth is margin expansion in its U.S. domestic package segment, now that it has completed a voluntary reduction of Amazon delivery volumes.

  • UPS delivered on its margin target in the third quarter and appears on track for a sequential improvement in the fourth quarter, with management confidently forecasting further improvement in the coming years.

The latest earnings from UPS (NYSE: UPS) were well received by the market, easing concerns that a combination of higher interest rates and rising fuel costs might put pressure on its delivery volumes and margins in the quarter. In the end, UPS delivered a solid quarter, and management sounded confident about the company's future margin expansion and the sustainability of the dividend, which currently yields 6%. It sets the company up as a potentially attractive investment for income-focused investors.

UPS' transition year

There is always a range of outcomes in an investment, and the key driver for UPS is its future margin expansion in its core U.S. Domestic Package segment. Management's strategy is to focus on higher-margin deliveries, notably in targeted end markets such as healthcare and small and medium-sized businesses (SMBs), rather than chasing volume growth.

The strategy involves investing in automation and smart facilities to improve productivity and enable the closure of less productive facilities on the cost side. On the revenue side, UPS completed a so-called "glide-down" in reducing lower-margin deliveries for Amazon (NASDAQ: AMZN) by 50% from the start of 2025 to the middle of 2026.

All told, the bullish case sees UPS emerging from the glide-down as a leaner, more productive company, building profit margins and free cash flow from the base of a transformed business in 2026.

The dividend contribution

Building on the bullish case, UPS offers a combination of dividend income and share-price appreciation in the coming years. Starting with the dividend, management's stated policy is to target a 50% payout ratio of the previous year's earnings. Given that management's 2026 guidance calls for $7.28 in annual earnings per share (EPS) and the current dividend per share is $6.56, I will conservatively assume no dividend growth over the next three years. A $10,000 investment at today's prices gives you about 91.6 shares of UPS stock, with annual dividends of about $600, or a total of $1,800 in dividend income for the period.

Base case for free cash flow in 2026 and 2029

Turning to the potential share-price appreciation, I'll start with a base case for FCF in 2026. Management's latest guidance is for $6.1 billion in FCF in 2026. I will adjust that for three reasons. First, UPS is set to use $1.4 billion in cash for its Driver Choice Program (a voluntary buyout program reflecting lower Amazon volumes) in 2026 , which won't recur in future years. That can be added to the $6.1 billion figure to give a better underlying picture.

Second, UPS elected to issue "$1.3 billion in debt to refinance the maturity and to complete a pension contribution of $450 million of UPS bonds to our pension asset portfolio," according to CFO Brian Dykes on the earnings call. The $450 million might ordinarily come from cash, so that can be deducted from the $6.1 billion figure.

Finally, UPS has been generating significant cash via "Proceeds from disposals of businesses, property, plant and equipment" in recent years, with $1.1 billion in 2024 and $700 million in 2025. Wall Street analysts, according to S&P Global Market Intelligence, expect $488 million in 2026. I'm going to conservatively subtract the $488 million figure from the $6.1 billion.

Ultimately, a back-of-the-envelope adjusted figure for UPS FCF in 2026 adds $6.1 billion to $1.4 billion, then subtracts $450 million and $488 million, resulting in $6.562 billion. Based on management's guidance for 2026 revenue of $92.6 billion, the FCF/revenue margin is 7.08%.

Turning to beyond 2026, management expects that its margins will improve year over year, supported by its more productive network and focus on higher-margin deliveries. As such, penciling in annual revenue growth of 3.5% and an expansion of FCF margin from 7.08% in 2026 to 8% in 2029 could give revenue of $102.6 billion and FCF of $8.2 billion in 2029.

If UPS trades on, say, 20 times FCF in 2029, then its market cap would be $164 billion, making a $10,000 investment worth $18,250 in 2029. That would be an attractive multiple for a stock that should be generating margin expansion following its strategic transformation. For reference, UPS trades at 15.2 times estimated FCF this year, in a year when its transformation needs to demonstrate it can produce margin expansion.

What $10,000 in UPS could be worth in 3 years

Adding the $18,250 due to the rise in the stock price to the $1,800 in dividends calculated earlier brings the total to $20,050, or a doubling of the initial investment. It's an appealing prospect, but to get there, UPS will need to demonstrate the kind of earnings and cash-flow margin progression assumed above. That's open to question, and cautious investors will wait for more hard evidence of margin expansion. A more pessimistic outlook would see UPS doing a lot of work (property sales and raising debt) to fund its dividend with cash flow.

Still, the reality is that UPS met its margin expectations for the third quarter and appears on track for the fourth quarter. It's a major plus, and if the company can deliver on its margin expansion plans, then the stock definitely has significant upside potential.
